The Indian rupee is trading around 84.6 per USD, nearing its record lows as traders analyze the Reserve Bank of India's (RBI) recent monetary policy decisions. The central bank kt the key ro rate unchanged at 6.5%, as anticipated, but made a notable move by cutting the cash reserve ratio by 50 basis points to 4%, marking the first reduction since 2020. This action is aimed at easing monetary conditions, enhancing liquidity, and supporting economic growth.

In addition to this, the RBI introduced measures to attract capital inflows, which includes permitting banks to raise interest rates on dosits held by Indians abroad. The rupee faces downward pressure due to a stronger dollar and fresh indicators of a slowing Indian economy. Recent data shows that the Indian GDP grew by only 5.4% in Q3, the most sluggish growth rate since Q4 2022, falling short of the 6.5% growth expectation. Meanwhile, inflation continues to rise.

The central bank has also revised its GDP growth forecast for fiscal year 2025 down to 6.6% from 7.2% projected in October, while increasing inflation estimates to 4.8% from 4.5% for the current financial year.

Currently, the USDINR exchange rate increased by 0.0452, or 0.05%, reaching 84.7132 on December 9, up from 84.6680 in the previous trading session. Analysts anticipate that the Indian Rupee may trade at 84.77 by the end of the current quarter, with projections suggesting a rate of 84.97 in the next 12 months.

Investment Strategy for INR/USD Index

This strategy is designed for investors looking to capitalize on the current macroeconomic trends and projected movements in the INR/USD exchange rate based on historical data, central bank policies, and economic indicators.

Short to Medium-Term Strategy (Next Quarter)

Given the expected slight depreciation of the INR against the USD and the analysis suggesting an INR/USD rate of 84.77 by the end of the current quarter:

- Short Futures Position: Initiate a short position in INR/USD futures. Given the expectation of increased monetary easing and the potential for further depreciation due to international economic pressures, this position may profit from the weakening of the INR against the USD.

- Put Options: Purchase put options on the INR/USD index with an exercise price slightly above the current rate to capitalize on potential further depreciation. This provides a hedge and limits downside risk if the rupee unexpectedly strengthens.

Long-Term Strategy (Next 12 Months)

With the INR projected to trade at 84.97 over the next 12 months, reflect on the projected economic slowdown and rising inflation,:

- Long Futures Position: Consider shifting to a long futures position as the INR stabilizes toward the end of the forecast period. This change in position would capitalize on any recovery or stabilization in economic growth and currency value.

- Call Options: Acquire call options on INR/USD in anticipation of a turnaround in economic conditions or potential interventions by the RBI which may lead to rupee appreciation toward the year's end.

Considerations:

Regularly monitor economic data releases such as GDP growth rates, inflation reports, and any additional measures by the RBI. Assess global economic conditions, particularly US monetary policy, given its impact on the USD's strength.

Employ stop-loss orders and define risk management policies to mitigate potential losses in case of unexpected currency volatility or economic shifts. Regularly reassess the positions as economic data and forecasts change.

This investment strategy allows for both profiting from and hedging against currency weakness, while also taking advantage of potential recovery and mean-reversion toward the end of the year. By balancing between futures, puts, and calls, the strategy aims to maximize returns and minimize risks given the current economic landscape.
