The Mexican peso has exhibited newfound strength, surpassing 20.2 per US dollar after rebounding from a low of 20.64 on November 26, the weakest point since March 2022. This recovery followed positive assessments from investors, driven by improved labor market data and a reduction in trade tensions with the United States.

Highlighting the resilience of the Mexican economy, the unemployment rate fell to 2.5% in October, its lowest level since March, and significantly outpacing forecasts of 2.9%. This positive labor market performance supports a more flexible approach in Banxico's interest rate-cutting cycle.

Additionally, the easing of trade war fears following diplomatic talks between U.S. President-elect Donald Trump and Mexican President Claudia Sheinbaum has bolstered market confidence. The peso had initially faced pressure from Trump's threats of a 25% tariff related to immigration and drug trafficking concerns. However, a constructive dialogue between the leaders appears to have reassured investors, with Trump commending Sheinbaum’s commitment to addressing these issues.

Despite this recovery, the peso remains approximately 20% weaker year-to-date, affected by ongoing concerns regarding elevated government spending, rising debt levels, and the central bank's easing measures under Sheinbaum’s administration.

In recent trading, the USDMXN pair decreased by 0.0397 or 0.20% to 20.1513 on December 9 from 20.1910 in the previous session. Analysts predict the Mexican peso will trade at 20.38 by the end of this quarter and potentially dreciate to 20.76 in the next 12 months.

Investment Strategy for MXN/USD:

Given the strengthening fundamentals of the Mexican peso and the current context of easing trade tensions, improving labor market conditions, and anticipated central bank actions, the investment strategy should aim to capitalize on the expected depreciation of the peso against the US dollar over the next year. Here's a detailed plan:

1. Short Position on MXN/USD Spot Market:

Initiate a short position at the current level of 20.15, targeting the predicted level of 20.76 over the next 12 months. This takes advantage of the expected moderate depreciation in line with analyst predictions.

2. Buy Call Options on USD/MXN:

Purchase call options with a strike price around or slightly above the predicted future levels (e.g., 20.40-20.80) with an expiry aligned with the 12-month forecast. This option strategy limits downside risk and provides leverage to gain from significant movements upwards if depreciation is sharper than expected.

3. Futures Contracts:

Consider entering into futures contracts expecting the peso to weaken. This is a suitable option for an institutional investor with the capacity to handle the significant capital requirements of futures trading. Align futures contracts expiry with the expected depreciation timeline.

4. Hedge with Short-Dated Put Options on USD/MXN:

To protect against short-term volatility and potential short-term appreciation contrary to the main prediction, buy short-dated put options. This will hedge the short position and limit potential losses from unforeseen positive movements in the peso within the quarter.

This diversified strategy leverages both the expected gradual depreciation of the peso and hedges against potential short-term appreciation movements, aligning with the current economic indicators and predictive analytics available.
